Organizing favorites in IE

I was wondering if there's a way I can tag the files (say by holding down alt, or another key and clicking them with my mouse) then copy them to the folder.

Not from the menu, but they're also in your Windows\Favorites folder. There you can use all the bells and whistles of Explorer.

I managed to find the folder where my favorites were located- it was actually in documents and settings, not windows, but it only shows the file folders for links I have not the stray ones, or even the ones inside those folders.

Hmm... You did check the correct username, right?

Anyway, you can probably find them with the "Find" function. (Windowskey+F if you're lazy). Just search the Documents and Settings folder for one of your favorites. I just tried that, and it worked for me.
